Cathy, whenever your mother actually receives the funds she (or her representative) is required to report same (within 10 days here in KY).  Assuming the funds put her over the allowable Medicaid resource limit ($2,000 in most states, $3,000 in some) her Medicaid will be terminated due to excess resources.  She will be forced to expend at least some of the funds on her care.  But no one will "monitor" how she spends or uses her money.  Medicaid really doesn't care.  However, once the funds are exhausted and she re-applies for Medicaid, then they will care!  And they will "look back" to see how her resources were utilized and so long as she received fair market value in goods and/or services there won't be a problem.

You didn't state how much money she may be coming in to.  If the amount isn't too large you should be planning on how to use it up as soon as she gets it.  Does she need clothing, personal items, a small TV or piece of furniture for her room, a prepaid funeral, etc., etc?  Does she have any old bills to pay?  If you can use up the money right away, then when you report receiving the funds you may also be able to report IN THE SAME PHONE CALL that the funds have been spent and assuming the expenditures are acceptable to Medicaid there would be no reason to stop or interrupt her Medicaid coverage.

If she receives a larger amount of money she may, indeed, lose Medicaid and become private-pay.  In this situation you need to meet with a consultant or elder law attorney that does Medicaid planning in your state to determine if there are viable options in your mother's particular circumstances.
